What is ‘Inflation’? Concept explained in detail

Inflation is basically a sustained increase in the general price level of goods and services over a period of time. When inflation occurs, the purchasing power of money decreases, which means that it takes more money to buy the same amount of goods and services.

Inflation is measured by calculating the percentage change in the Consumer Price Index (CPI), which is a measure of the average price of a basket of goods and services that consumers typically purchase. The CPI is calculated by surveying prices of a representative basket of goods and services in a particular region or country.

There are several causes of inflation, including:

  1. Increase in demand: When the demand for goods and services exceeds the available supply, it leads to an increase in prices. This is known as demand-pull inflation.
  2. Increase in production costs: If the cost of producing goods and services increases, the producers may pass on the increased cost to consumers in the form of higher prices. This is known as cost-push inflation.
  3. Increase in money supply: When the central bank prints more money than the economy requires, it leads to an increase in the money supply, which can result in inflation.
  4. Exchange rate fluctuations: If the value of a country’s currency decreases relative to other currencies, it can lead to higher import prices, which can cause inflation.

Inflation can have both positive and negative effects on the economy. Moderate inflation can encourage spending and investment, as people may be more willing to spend money when they expect prices to increase in the future. However, high inflation can lead to reduced purchasing power, lower economic growth, and financial instability.

Central banks use various monetary policy tools, such as interest rate adjustments and money supply management, to control inflation and maintain price stability in the economy.
